What trends should we look for it we want to identify stocks that can multiply in value over the long term? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. In light of that, when we looked at China BlueChemical (HKG:3983) and its ROCE trend, we weren't exactly thrilled.

Understanding Return On Capital Employed (ROCE)

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. To calculate this metric for China BlueChemical, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.059 = CN¥1.3b ÷ (CN¥24b - CN¥3.0b) (Based on the trailing twelve months to June 2024).

So, China BlueChemical has an ROCE of 5.9%. Even though it's in line with the industry average of 6.0%, it's still a low return by itself.

What The Trend Of ROCE Can Tell Us

When we looked at the ROCE trend at China BlueChemical, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 5.9% from 8.9% five years ago. However it looks like China BlueChemical might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It may take some time before the company starts to see any change in earnings from these investments.

The Bottom Line On China BlueChemical's ROCE

In summary, China BlueChemical is reinvesting funds back into the business for growth but unfortunately it looks like sales haven't increased much just yet. Although the market must be expecting these trends to improve because the stock has gained 60% over the last five years. But if the trajectory of these underlying trends continue, we think the likelihood of it being a multi-bagger from here isn't high.
