Duolingo (NASDAQ:DUOL) Is Looking To Continue Growing Its Returns On Capital

Simply Wall St·07/11/2025 11:44:51
Listen to the news

If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. So on that note, Duolingo (NASDAQ:DUOL) looks quite promising in regards to its trends of return on capital.

What Is Return On Capital Employed (ROCE)?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for Duolingo:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.075 = US$71m ÷ (US$1.4b - US$454m) (Based on the trailing twelve months to March 2025).

Thus, Duolingo has an ROCE of 7.5%. Ultimately, that's a low return and it under-performs the Consumer Services industry average of 9.8%.

So How Is Duolingo's ROCE Trending?

The fact that Duolingo is now generating some pre-tax profits from its prior investments is very encouraging. About five years ago the company was generating losses but things have turned around because it's now earning 7.5% on its capital. In addition to that, Duolingo is employing 1,171% more capital than previously which is expected of a company that's trying to break into profitability. This can indicate that there's plenty of opportunities to invest capital internally and at ever higher rates, both common traits of a multi-bagger.

In Conclusion...

Overall, Duolingo gets a big tick from us thanks in most part to the fact that it is now profitable and is reinvesting in its business. And a remarkable 305% total return over the last three years tells us that investors are expecting more good things to come in the future. With that being said, we still think the promising fundamentals mean the company deserves some further due diligence.

One more thing to note, we've identified 1 warning sign with Duolingo and understanding this should be part of your investment process.
