Enterprise Development Holdings' (HKG:1808) Profits May Be Overstating Its True Earnings Potential

Solid profit numbers didn't seem to be enough to please Enterprise Development Holdings Limited's (HKG:1808) shareholders. We think that they might be concerned about some underlying details that our analysis found.

Examining Cashflow Against Enterprise Development Holdings' Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Over the twelve months to June 2025, Enterprise Development Holdings recorded an accrual ratio of 0.92. Statistically speaking, that's a real negative for future earnings. And indeed, during the period the company didn't produce any free cash flow whatsoever. Even though it reported a profit of CN¥99.1m, a look at free cash flow indicates it actually burnt through CN¥54m in the last year. We also note that Enterprise Development Holdings' free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of CN¥54m. Having said that, there is more to the story. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

How Do Unusual Items Influence Profit?

The fact that the company had unusual items boosting profit by CN¥98m, in the last year, probably goes some way to explain why its accrual ratio was so weak. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm.
