Asiaray Media Group (HKG:1993) Has Debt But No Earnings; Should You Worry?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Asiaray Media Group Limited (HKG:1993) makes use of debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Strong Is Asiaray Media Group's Balance Sheet?

The latest balance sheet data shows that Asiaray Media Group had liabilities of CN¥1.10b due within a year, and liabilities of CN¥427.4m falling due after that. On the other hand, it had cash of CN¥185.1m and CN¥455.7m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥882.5m.

This deficit casts a shadow over the CN¥266.4m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Asiaray Media Group would likely require a major re-capitalisation if it had to pay its creditors today. When analysing debt levels, the balance sheet is the obvious place to start. Its EBIT loss was a whopping CN¥38m. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. That said, it is possible that the company will turn its fortunes around. Nevertheless, we would not bet on it given that it lost CN¥47m in just last twelve months, and it doesn't have much by way of liquid assets. So we think this stock is quite risky.
