There May Be Some Bright Spots In Meitu's (HKG:1357) Earnings

Investors were disappointed with the weak earnings posted by Meitu, Inc. (HKG:1357 ). While the headline numbers were soft, we believe that investors might be missing some encouraging factors.

Zooming In On Meitu's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

Meitu has an accrual ratio of -0.20 for the year to December 2025. That indicates that its free cash flow quite significantly exceeded its statutory profit. Indeed, in the last twelve months it reported free cash flow of CN¥1.2b, well over the CN¥732.6m it reported in profit. Meitu's free cash flow improved over the last year, which is generally good to see.

Our Take On Meitu's Profit Performance

As we discussed above, Meitu's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think Meitu's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! Better yet, its EPS are growing strongly, which is nice to see.
